does the "convert to 128 kpbm AAC" option on Itunes make more room on your ipod or what does it do?

If your music is encoded above 128kbps (i.e. iTunes Plus format) it creates a lower bitrate version for the iPod/iPhone. It doesn't replace the version in your iTunes library.
