Convert higher bit rate songs to 128 kbps aac - Help?

In my iPhone 4 I have the option to "Convert higher bit rate songs to 128 kbps aac", If I select this will it convert the bigger songs on the fly to fit them onto the iPhone or will it convert them on my harddrive?

I don't want to down convert my music to make it fit as most of my stuff is 320kbps and I don't want to ruin the collection.

However if it converts it on the fly then I have no problem as it will be making smaller aac files for the iPhone which would presumably take ages? Anyone?

It converts them on the fly to your iPhone, the files on your itunes collections are not affected, they stay at whatever bit rate they are stored at. Yeah first time can take a while

Sweet, i'll give it a go later, it should allow me to transfer my entire library to the iPhone.
