Are there any cars that have, when updating models , gotten smaller instead of larger.

Almost every car seems to grown slightly in size when the next generation is introduced. The only on I can think of that might be smaller is the 80/90's micra (K10) to K11

Was the W220 Mercedes a bit smaller than the W140?

The current Mazda 2 is shorter, lower and lighter but also wider than the previous generation. The current Kia Rio is shorter, but taller, wider, heavier and has a longer wheelbase than the previous as is the current S40 v's the previous.
The latest Ford Ka is a very strange beast, same length and width but much taller with a much shorter wheelbase, most model evolutions at least maintain the same wheelbase or increase it.

Mazda 2 is the only example I can think of. But I reckon we'll start to see more downsizing of models in the name of econony and the environment.

The MkI Volvo S40 was actually a bigger car than my current MkII.

    Yes, it was indeed.

The 106 wasn't really a direct replacement for the 205 as such, it was supplemented by the 306 as well.

New Ford Ka uses the Fiat 500 platform where as the original KA used a shortened version of the MkIV Fiesta platform.

Cars will continue to get wider and longer as long as NCAP crash tests get tougher.
