What I dont understand is do you need a digital tunner in the PC and how does the PC interact with the STB?

You take the analog output from your STB and plug it into the input on your PC TV tuner for example a scart to composite cable could be used to feed the signal into the HTPC or use an adaptor like this on your STB and use normal composite cables (s-video tends to be hit & miss most folks say you need a proper scart RGB to s-video converter).

Most TV tuners only come with composite or s-video inputs as direct scart to scart input isn't very common in fact it's fairly rare I think.

To handle the remote with MCE you get a IR blaster this transmits the commands to the STB you place the IR blaster near the IR sensor on your STB.

That's pretty much how it works, you should take a look at some of the setup guides on Microsoft's site.
