Does anyone know if costs for employment law queries to a solicitor are allowable for Case I? Also are bad debt collection costs allowable?

Solicitor costs - should be. Costs of "hiring and firing" are generally allowable.

Bad debt collection costs. Yes as long as the bad debts are trade related.

However, if this is a real life situation you should confirm this with your adviser to make sure there aren't any additional factors that need to be taken into account.
