You an use Handbrake to convert.

Another option is to jailbreak and install XBMC and you can stream avi without converting(SD)

Is it an apple tv2??.if so, just jailbreak your apple tv and buy atv(black) software. It comes with an installable media player that will play most video formats. I'm Streaming all my movies directly from my Iomega nas straight to the apple tv. Works great and you don't need your pc or Mac on at the same time.

No need to buy software. XBMC is available for free.

Might try handbrake first as I'm a bit of a dummy in the jailbreaking department
Is there a dummys guide or site you might recommend??

Have a look on youtube for a guide. Im in no way a tech expert but managed to jailbreak my Apple TV, install XBMC, learnt to SSH into it, install repos etc all through googling/youtube.

If you want to rent them from the iTunes store then yes, that's all you have to do. Or you can stream your own media across your home network provided its in a compatible format. Jailbreaking will remove this criteria, and you can do much more too...

Alternatively if you don't feel like jailbreaking your Apple TV you could just download the AVC App from the Mac Appstore, connect your Mac to the TV using the HDMI cable and use AVC to watch your AVI files...that's what I do.

Also given that Mac mirroring is supposedly coming quite soon it'll be even easier and will make my HDMI cable redundant!!

Can you even jailbreak the ATV2 at the moment?

I would have thought that most of them for sale now would have the latest firmware on them which is not currently jailbreakable.

Try AirVideo app for iphone, I use it. You run server app on pc and configure iPhone app with movie folder. It will convert on the fly any video and you can play through youe Apple TV. http://itunes.apple.com/app/air-video-watch-your-videos/id306550020?mt=8
