They are still going to have to support current media and changing the hardware would be too costly I reckon they are just going to add support for double sided dual layer DVD 18 discs. Microsoft are clearly trying to compete with PS3s Bluray capability

They wouldn't change the physical media being used (i.e. they're not going to start using Blu-Ray) because that would fragment the user base - if a game was released it would mean that a Blu Ray and DVD version would need to be released.

About 1-1.5 GB of the current disc image is used for various anti-piracy methods and system files (e.g. if a machine does not have the required Dashboard to run the game, and is not connected to XBox Live, it would install it from the disc). It is probably some change to this to free up some more disc space for developers.

Or MS is playing catchup with the hackers who are expected to release custom firmware for the Slim very soon

Could be. Though the PS3 doesn't use texture compression so the game files are ultimately larger. The 360 does use it, so tends to save space that way. Surely any game large enough to warrant two discs would simply be two discs, as opposed to the much more expensive DVD18?

Well its just a format system update, Blu-Ray would involve different hardware altogether & yet another external disc drive for the 360 (as in HD-DVD). The 360 games have quite a lot of padding too, to fill out the full disc, so it's likely a piracy counter measure as opposed to additional storage.

    Could very well be that.

Seems they're removing the old piracy checks, & streamlining some new ones...which will allow for an extra 1GB of space. http://www.tomsguide.com/us/1gb-dvd-xbox-halo-reach,news-10693.html
