Someone just bought an item of mine off ebay and they have paid about 40% more than a comparable item (€200 or so). it seems a bit suspect, now if they pay with paypal is there any chance they can retract the money once they pay ?

Yes, they could do a chargeback via their credit card company.

So what protection do I have if they do this? Or can I just remove the money straight away?

Remove straight away. I always do this if selling concert tickets where there is a high chance of muppetry from the buyer, i.e. claiming never to receive them etc.

If the money is not in your account paypal can't take it.

Really?? I was always under the assumption that even if the seller withdrew their funds straight away and then the buyer were to make a claim and PayPal found in their favour, PayPal would either seize the sellers acocunt until they paid up, put the acocunt into minus figures, or automatically refund the sum next time the seller had sufficient funds in their account?

They can do all of the above. But if you never come back to the account there is not alot paypal can do.

Also if there is no money in your account, the buyer will get nothing back.

If the buyer has used a stolen credit card, the real owner of the credit card will get their money back through the chargeback process.

This is one of the reasons why sellers should be looking at the seller protection eligibility from paypal. You are paying enough in fees so expect some protection and do not send stuff that does not offer protection.
