Is this possible? I have an Ibook G4, an externall hard drive and a HDTV. Is there any way to keep movies on the hard drive and play them on the TV? Is this what apple TV does? Does it only work with films downloaded from Itunes? Are there any products that do similar?

yes its possible.....just connect the computer to the television, and to a set of speakers/tv input. The TV essentially serves as a second monitor and you can easily play anything you want.
